It's very clearly a Dream Sequence. Dead City has been pretty good this season. The writing and creative choices have all been pretty solid so I'm intrigued about this episode. These new Spinoff not being bound by comic storylines is allowing for some creative stuff.

Jeffrey Dean Morgan and Lauren Cohan wanted to play Negan/Maggie in a different way. So the show worked with them, and Dead City 3 came of it. Maggie has forgiven him, and they have a pretty close bond. She'll never forget Glenn, but she's not revolving things around him anymore.
