Japan was richer per capita than the US in the late 1980s. Today it sits at the bottom among developed countries. How does an economic superpower fall this far and never recover? Kenneth Rogoff (former Chief Economist of IMF) walked me through what he believes was a catastrophic mistake. In 1985, the US pressured Japan to rapidly strengthen the yen and liberalize its financial markets through the Plaza Accord. The yen doubled in value in just 3 years. To offset the economic shock, Japan slashed interest rates and flooded the economy with cheap credit. Japanese banks, suddenly freed from decades of tight regulation, went on a lending spree. They poured money into real estate and stocks with little risk assessment. Japan's stock market became worth more than the US stock market despite having half the population. The total value of Japanese real estate was 4 times the value of all US real estate. When the bubble burst in 1991, banks were left with massive bad loans. The entire financial system seized up, creating a "lost decade" of deflation and stagnation. Here's what stunned me: Rogoff estimates Japan would be 50% wealthier per person today without this crisis. I didn't grasp before this interview how devastating financial crises are. They don't just cause a temporary recession - they permanently alter a country's growth trajectory. Three decades later, Japan still hasn't recovered. Ken Rogoff, former IMF chief economist, points out that countries can go bankrupt even with good growth. Debt crises are really about politics: whether leaders are willing and able to manage tax, spending, and inflation. Growth gives leaders more flexibility, but doesn't guarantee they'll use it wisely. Ken's worry with AGI is that, even if it creates huge amounts of wealth, it will also be a massive shock to the political system. If governments fail to capture AI wealth through tax, and the public clamours for more spending, it creates a big risk:

Early in the Xi era, he warned top Party leaders: Power is centralizing. This won’t be good for growth. Instead of punishing him, leaders thanked him for the advice. Within elite institutions, intellectual debate was welcomed. But under Xi, that openness has vanished. Rogoff fears this is a recipe for dangerous geopolitical miscalculations, as competency among both US and Chinese leadership is at generational lows.

His answer: too much faith in Fed independence. Fed independence is neither guaranteed nor long lived (we've only had it for 4 or 5 decades). The Supreme Court may have ruled presidents can’t fire the Fed chair—but Congress and the president have other ways to override it, especially under the pretext of war or emergency. There are basically four ways the government can get out of its debt burden: default, financial repression, austerity, or inflation. Kenneth S Rogoff thinks that politically, the most palatable one is inflation. Which means that the President and Congress may force the Fed to give way on its mandate to keep inflation at 2%.
